Dtox showing 64% of backlinks are TOX1 but still ranking

A local business has been smashing the SERPs for a while now, but since May (updates) it has been sliding and search visibility has plummeted.
They came to me for help, so I ran a Dtox report and it's showing a lot of bad links (2,863 links in total). TOX1 are deindexed website so it was being linked to from a huge private blog network.
MY question is, with only 209 decent links pointing to them, are they ranking because Google hasn't picked up all the shitty links or DESPITE them?
I assume that after Google deindexes a domain, that link is wiped out in their index? Which is the reason for the huge drop in rankings and visibility. However, they are still there or there abouts for 40% of their keywords.
Whats the best course of action here, do you think? They haven't had a penalty (as far as I know). Should I proceed to disavow? Leave them to drop away and juts build quality links? I don't want to disrupt anything at the moment, they still do well in bing. They say their rankings are slowly sliding.
Any ideas would be good!

Check their analytics, see how far they've fallen. Monitor the rankings first and study it.
If you see dancing URL's (changing urls, dropping to 50-200 then to the original ranking) etc then that's an obvious penalty.
You might want to start with cleaning out and ironing out the existing links, try to improve those.
Get new strong links, all the while analysing and creating a spreadsheet for the bad links to submit.
Since this is local, it might just be because of the local changes, the business listings ,etc that hurt their visibility. You might want to optimise their local seo process + links first and see if they improve. If they do, then that makes things easier.

Meta Keywords: Do They Hurt Rankings
I know that Google doesn't use meta keywords, but does it hurt to have anything in there? Just wondering if I need to remove all the meta keywords that are on my site, or are they harmless to have. Also, would meta keywords ever be used by an internal search plug-in if we were to install one in the future, or do they generally look at the product title and description for that info?

Pontoon boats rankings...stumped
Recently fallen from 2nd to 5th with Manitou Boats website for the term pontoon boats - this is our money term. I can see eBay jumping us since they're a huge brand, but Avalon and Crest aren't even close by any metrics I can find. Really would like someone else's perspective on this...Anyone?

Sudden and Aggressive Fall in Rankings
I have seen a sudden and aggressive drop in rankings for my site. The site was ranking #4 for rental insurance and now sits at #9. It was ranking #16 for renters insurance and now dropped to #171. We vary anchor text in our link building campaign and focus on getting links from PR3+ sites as well as produce content for quality sites in exchange for being a featured author + link. The site has not been over optimized (i.e. keyword stuffing, etc.). I would appreciate any insight into what could be causing this significant drop in rankings and what my course of action is to reinstate my rankings - Penguin?

Does Google punish sites for Backlinks?
Here is Matt Cutts video, for those of you who have not seen it already. http://www.youtube.com/watch?v=f4dAWb5jUws (Very Short) In this Video Matt explains that Google does not look at backlinks. Many link spamming sites have detected, there have been many website receiving warning messages in their Google web tools to deindex these links, etc.. My theory is that Google will not punish sites for backlinks. However, they manually check for "link farming sites" and warn anyone affiliated with them, just in case these links were built from a competitor. This way they can eliminate all the "Bad Link Farm" sites and not hurt anyone who does not deserve to be hurt. Google is not going to give us all their information to rank, they dont want us to rank. They want us to PPC. However, they do want to have the best SERPs available. I call it Google juggling! Thoughts?
